They check your IP's hostname. It's relatively simple to do.

lol, my internet goes through toronto for some reason, so everything is wrong

IP addresses are assigned by location... if you connect to a server obviously it will know your IP and then it can use that IP to figure out your location.

If you use a proxy, you'll get different locations instead.
