first, lemme say thanx for taking time out to help

In Part I Step 7, where it says Select a Service Pack executable, WHAT DO I DO ? the guide says

"- Use the pull down arrow at the top of the window to help choose the correct file

- When you have located it, click on it, and and then select the 'Open' tab

- nLite will automatically extract and integrate the service pack into your windows distribution folder

"

It opens up to the nLite installation folder. am I supposed to choose something from their or go back to the Windows SP2 i installed on the PC?

The title says it pretty much. You are supposed to point to the service pack executable file. Depending on what you start from, you might want to include SP2 (or SP4 for Win2k) in your cd. There is a long way to go.
