Can I change the setup type to default where I enter defaults and somebody could overwrite them if they wanted to but still be able to automatically install the hotfixes and progz? Would the logon screen at the first start of windows xp interfere with the updates?

yes in the switch that says fullunatended use prvoidedefaults instead.
