Is the hard drive you're using a brand new drive (never been formatted before)? I've experienced the same problem whereby windows setup claims it cannot find any hard drive after partitioning just as it looks like it's formatting and thus can't format it. However, If you take the same hard drive, which has never been formatted before and format it first by some other means (and even deleting all partitions afterwards)... it will work. Do't have a soultion to this problem yet..
