Screensaver timeout and default wallpaper

After implementing a screensaver timeout through group policy the wallpaper changed back to the default blue and can not be changed to anything else unless Active Desktop Wallpaper is disabled; even with that setting disabled the picture quality is worse.

Any ideas?
