Setup cannot continue because this product disc is incompatible with the service pack installed on this computer. To complete the installation of Windows Server 2003 R2, you will need to insert the latest version of Windows Server 2003 R2 Disc 2.

Well, if it's an original disk, then it should say right on the disk what it is. As for already installed, open the run dialog and type "winver", then press OK. It should tell you.

R2 kinda works media center or tablet pc, the first disc is almost exactly like a normal 2003 install with SP1 slipstreamed into it. However there is something that's on the first CD (CDKEY?) that makes it capable of using the second CD, which is the R2 update you're talking about. Without compatible versions you won't be able to just throw R2 on any 2003 machine, it'll give you that error you're talking about.
