Hey all, nLite noob here, and I'm getting the same error. Using nLite 1.3 RC2, and Windows XP Tablet Edition 2005 source (from HP Tablet PC OS Recovery DVD).
Also using RyanVM update pack 2.1.6, addons WMP 10_3.1.7 & WGA 1.5.723.1
After setup loads the drivers, etc, it also says that since this is an upgrade to insert an old OS disc (Win98, 2000, etc). I just ignore it and hit enter, and it lets me proceed to create the partitions and stuff.
But after I try to format using NTFS or NTFS (Quick), i get the error:
Setup cannot format the partition.Your computer may not have enough memory to perform this operation, or your windows XP CD-ROM may contain some corrupted files. Setup cannot continue. To quit setup press F3.
I'm guessing it's not a memory problem since I have 1 GB of RAM...
Any suggestions???

I tried to nLite XP TPC and something broke the Tablet PC Input Panel. The "keyboard" at the XP Login Screen is just a blank box now too. Guess I'm just gonna have to stick with RyanVM integrator and just slipstream the hotfixes...
